Diversification: The Only Free Lunch in Investing
What is Diversification?
Diversification is the practice of spreading your investments across various financial instruments, industries, and other categories. It is the investing equivalent of the old saying, 'Don't put all your eggs in one basket.'
The Goal of Diversification
The primary goal is to reduce risk. By investing in a variety of assets, you ensure that the poor performance of one single investment will not have a disastrous impact on your overall portfolio. When one asset class is down, another may be up, smoothing out your returns over time.
How to Diversify Your Portfolio
- Across Asset Classes: Mix stocks, bonds, and cash.
- Within Asset Classes: If you own stocks, own stocks in different sectors like technology, healthcare, and consumer goods.
- Geographically: Invest in companies from different countries (e.g., U.S. stocks, international stocks).
A Simple Example
Imagine you only invest in airline stocks. If a new travel restriction is announced, your entire portfolio could suffer. But if you also own stocks in streaming services and grocery stores, the positive performance of those might offset the airline losses.
